The U.S. Commodity Futures Trading Commission is taking a dual-track approach to the rapidly expanding prediction-market industry, defending its claimed federal jurisdiction while demanding stronger compliance from the exchanges it oversees. The tension comes as prediction markets increasingly overlap with crypto and digital-asset infrastructure, making regulatory clarity and market integrity important factors for institutional participation.

CFTC Tightens Scrutiny of Liquidity Programs

On August 12, the CFTC’s Division of Market Oversight warned designated contract markets about a growing number of self-certifications involving market-maker, liquidity, trading and other incentive programs. The agency said filings, particularly those connected to event contracts, were increasingly arriving with procedural or substantive deficiencies that could prevent staff from properly assessing whether exchanges had provided sufficient notice and demonstrated compliance with core regulatory principles.

The issue is economically significant because prediction markets depend heavily on liquidity. Event contracts can reprice rapidly when new information emerges, meaning shallow order books can produce wider spreads, greater execution costs and price movements that reflect a lack of liquidity rather than a genuine change in market expectations. CFTC materials have previously emphasized that deeper and more competitive liquidity supports both price discovery and market integrity.

Federal Authority Faces a Parallel Legal Test

At the same time, the CFTC is defending its position that federally regulated event contracts fall under its exclusive jurisdiction rather than state gambling laws. The agency has explicitly sought court declarations that the Commodity Exchange Act preempts state restrictions on event contracts traded through CFTC-regulated designated contract markets.

That position is being tested across multiple legal disputes. State authorities argue that sports-related and other event contracts can constitute gambling, an area traditionally governed by states, while the CFTC maintains that contracts traded on federally regulated exchanges fall within the federal derivatives framework. The conflict has already spread across several states and federal courts, creating an uncertain regulatory environment for operators seeking nationwide scale.

Liquidity Is Becoming a Regulatory Issue

The CFTC’s latest guidance illustrates why incentive structures have become a central issue. Exchanges use rebates, rewards and market-maker programs to encourage tighter spreads and deeper order books, but poorly documented programs can create compliance and market-integrity concerns.

Existing filings demonstrate the scale of these mechanisms. For example, Kalshi previously structured liquidity incentives around target sizes of more than 100 contracts and fewer than 20,000 contracts, while individual time-period rewards could range from $10 to $1,000. Other programs have been designed specifically to improve quoting depth and pricing efficiency.

For sophisticated market participants, the distinction matters. Incentives can improve execution and price discovery, but they also need transparent eligibility requirements, measurable performance standards and controls against manipulation. The CFTC’s intervention suggests that growth in trading activity will not automatically translate into regulatory acceptance.

Why Crypto Markets Should Pay Attention

The development is relevant beyond traditional prediction markets because crypto-native platforms increasingly use event-based contracts, on-chain settlement and digital-asset infrastructure to attract traders. As these markets expand, questions surrounding custody, market surveillance, liquidity provision and federal-versus-state jurisdiction could influence how easily institutional capital enters the sector.

The CFTC’s approach therefore presents a two-sided signal. Defending federal jurisdiction can provide prediction-market operators with a clearer national regulatory framework, while the simultaneous tightening of filing standards indicates that exchanges will face greater scrutiny over how their markets actually function.

Looking ahead, the key question is whether the CFTC can establish a framework that supports innovation without allowing liquidity incentives or event contracts to undermine market integrity. Court decisions over federal preemption, further CFTC guidance and the quality of new incentive-program filings will be important indicators of whether prediction markets can develop into a more mature institutional market infrastructure.
